Distortionary Fiscal Policy and Transition Risk 1: Georgia State University, United States of America; 2: National Bureau of Economic Research; 3: CEPR; 4: CESifo; 5: University of Bologna We study how a carbon tax and a pollution abatement subsidy interact with preexisting labor and capital taxes along the transition path to a low-carbon economy. Using an environmental dynamic stochastic general equilibrium model that features financial frictions, we simulate different options for returning carbon tax revenue or financing abatement subsidies –- either lump sum or by adjusting labor or capital tax rates. Some findings from the double dividend literature are substantially different along the transition path than they are in the long run. Our results demonstrate the importance of examining transition effects and fiscal policy in designing climate policy. | |
